The Interest Rate Reduction Refinance Loan replaces an existing VA loan with a new VA loan at a lower interest rate, or converts an adjustable rate to a fixed rate. Because the VA already guarantees the loan being paid off, the VA does not require a new appraisal or new income and employment documentation on a standard IRRRL, and the funding fee is 0.50%. How an IRRRL is actually underwritten

An IRRRL is designed to simplify refinancing an existing VA loan, but it is not documentation-free. VA generally does not require a new appraisal or traditional income underwriting for this program; a lender may still require either one under its own risk standards, and the new loan must satisfy VA's rate, payment and recoupment rules.

Credit qualifying vs non-credit qualifying

Most IRRRLs are non-credit-qualifying: no income documents, no DTI, no AUS. A credit-qualifying IRRRL — with pay stubs, a 4506-C, and a 41% DTI test — is required when the new monthly PITI will rise by 20% or more. Above 41% DTI the file needs 120% of the VA regional residual income, and 50% is the ceiling.

Occupancy

An IRRRL can refinance a home the veteran no longer lives in, including a property that is now a rental. Prior occupancy is certified on VA Form 26-1820. Every other VA program is owner-occupied only.

Loan term

The new term is capped at the lesser of the original term of the loan being refinanced plus 10 years, or 30 years (VA Pamphlet 26-7, Chapter 6.1.i). 15-, 20- and 30-year fixed and 3/1 and 5/1 ARMs are available.

Payment history tolerance

On an owner-occupied standard IRRRL, up to 2x30 mortgage lates in the last 12 months are allowed with a pricing adjustment; more than that is ineligible. Jumbo/high balance allows only 1x30. An investment property must show 12 months of payments made within the month due.

Seasoning

Six consecutive payments made from the first payment due date with no lates and no prepayments, and the note date on or after 210 days from that first payment due date. Miss a payment and the clock restarts with six more consecutive on-time payments. On a modified loan, the six payments are counted from the first due date of the modified note.

Benefit test

Fixed-to-fixed must drop the rate at least 0.50% (50 basis points). Fixed-to-ARM must drop it at least 2.00% (200 basis points). All allowable fees and charges — excluding prepaids and the funding fee — must be recouped within 36 months.

Discount points on fixed-to-ARM

One discount point or less keeps LTV at 100%. More than one point caps LTV at 90%, and an acceptable appraisal is then required to document the value.

When the payment goes up

If the new monthly principal and interest is the same or higher, the veteran cannot be charged any fee other than escrow prepaids and the funding fee.

Credit report

Non-credit-qualifying IRRRLs use a limited single-bureau credit review. Illinois requires a tri-merge credit report and income documentation on every loan, including non-credit-qualifying IRRRLs, under the Residential Mortgage License Act (205 ILCS 635). Credit requirements vary by lender.

Underwriting

AUS does not apply to an IRRRL — every one is manually underwritten. The property cannot be vested in an irrevocable trust, PACE liens must be paid off at closing, and resale-restricted properties are ineligible.
